My father and I are discussing my options, what the cost is probably going to be for each choice.
Option One: Stock
This is my preferred option as I know the 260 came out without issue so will go back in. With this option I'm looking at probably 1000 just in machining, 1300ish for a rebuild kit from Kanter.
Option Two: 289
My dad suggests this is a cheaper solution but neither of us know about fitment or which trans to bolt to the back. Would like to leave it as an automatic car so I can drop the 260 and trans back in down the road and use 289 in something else.

Depends on what trans you plan to use. If you are keeping the 2 spd auto you need either a 260 with the 5 bolt bh or if you are considering a 289 you would need an early mustang 289 with 5 bolt bh. I don't think there were any 6 bolt bh to fit the 2 spd to a later 289/302/5.0 engines with 6 bolt pattern.
Unless you are hung up on the 2 spd why not consider at least a c4 as an improvement in performance and availablity of rebuilt parts and costs. I have heard rebuild parts for the 2 spd auto or FM2 as it is called are getting more rare.
By replacing the 2 spd you have many more choices in engines.

The 2 speed will stay with the 260, the 289 is open to any automatic that will fit.

I like the 260 2sp. Unless you must have a hotrod I'd keep it. They have a unique, very smooth character and already fit. I had this combo in a 62 Fairlane. If you change, the trans mount will give you some grief, and you know about the bell housing issue. There will be other problems I guarantee. Shifter linkage? Depends on what you want. Money and grief wise, I'd keep what you have and give it what it needs.

289 or 302 and C4 trans would work without any major changes.

You would need to use the 64-65 Comet C4 shifter and kick down rods.

Three line, those prices for machine and parts sound pretty high. I think you could do much better if you shop around.
